Separate Physical and Transition Risk Before You Combine Them
Map hazards, exposures, policy, technology, demand, and financial channels before producing one result.
Physical and transition risks are often presented as two columns and then combined into one climate score. This can hide the important work. A flood, chronic heat, carbon price, technology shift, and demand change affect a company through different assets, contracts, time horizons, and responses. They should be mapped separately before any aggregation.
The purpose is not to keep the categories isolated forever. It is to preserve the causal channel long enough to understand the result.
Build the physical-risk chain
Start with hazard, exposure, vulnerability, response, and financial effect. Hazard describes the physical event or trend. Exposure identifies the people, assets, suppliers, routes, or markets in its path. Vulnerability describes how strongly the exposed unit can be affected. Response includes protection, adaptation, insurance, substitution, and recovery.
Only then map the financial effect: repair cost, business interruption, lower productivity, inventory loss, higher insurance cost, asset impairment, or revenue change. A hazard map alone is not a financial-risk estimate.
Use location and asset detail that match the decision. Country averages can be too broad for a facility decision. Facility data can be too narrow when a company depends on concentrated suppliers or public infrastructure.
Build the transition-risk chain
Separate policy, legal, technology, market, and reputation changes. Identify the mechanism: a price, standard, ban, subsidy, procurement rule, efficiency gain, substitute product, customer preference, or financing condition.
Then connect it to volume, price, cost, capital expenditure, asset life, or financing. A carbon price does not affect every company by multiplying reported emissions by the policy rate. Pass-through, free allocation, product mix, contracts, abatement, and competitor behavior can change the effect.
Keep time and scenario labels
Record when each driver appears and how quickly the unit can respond. Physical risk can be acute or chronic. Transition risk can arrive gradually or through a sudden policy, technology, or market change. The label “long term” is not enough; use defined periods.
The Network for Greening the Financial System publishes scenarios for exploring different transition and physical-risk pathways. These are conditional paths, not forecasts with assigned probabilities. A user must select variables, geography, resolution, and financial transmission assumptions that fit the question.
Test interactions without losing attribution
The risks can interact. Higher heat can raise electricity demand while a power-system transition changes supply and price. Water stress can affect a low-carbon technology supply chain. A policy response to a physical event can accelerate a transition.
Model an interaction only after each separate channel is stated. Record which result comes from the physical driver, transition driver, response, and interaction. This prevents one broad climate adjustment from becoming impossible to explain.
Avoid false precision in aggregation
A common scale can help prioritization, but it can also combine unlike measures. Before adding scores, state whether they represent probability, exposure, loss, sensitivity, or expert judgment. Do not average an asset hazard percentile with a company policy-readiness rating and call the result expected loss.
Show the components beside any aggregate. Use ranges where data and models do not support a precise value.
End with response capacity
Risk is not only exposure. Record the actions available, their cost, timing, authority, and limits. Relocation, protection, insurance, product change, contracting, and capital replacement have different feasibility.
The final map should tell the reader which channel matters, when it matters, what evidence supports it, and which response can change it. A single score can follow, but it should never be the only surviving explanation.
